I have confirmed that this works. To clarify @Sinan 's advice, when you click on the "choose file" button, just paste the image URL into the file name field, and the image will be uploaded. Then click on the "insert full image" button next to the attachment to embed it in the article you are posting.
@WebMaster Can some programming magic automate this process for us, i.e. simply convert the IMG tag into an attached file that is embedded in the article at the point of the tag?

If I am right then PDF is using XenForo. I haven't worked with it but I am sure that there would be a workaround already or it can be crafted now to display previous IMG and ban recent ones.
Another solution I would suggest that instead of banning IMG altogether, let it work and craft a backend solution to detect IMG tags and then save them as local attachments. It could be a difficult task but disabling IMG tags here which is core functionality of all forums CMS isn't good.
I am willing to assist in anyway possible to develop such a solution.

That's very encouraging to hear. I thought that there was nothing we could do because we are obviously unable to edit old posts. Do you have any time schedule for when this "problem" will be dealt with. Just curious.
